ASSET RECONSTRUCTION
Asset reconstruction refers to the process of acquiring and restructuring distressed assets, typically non-performing loans (NPLs), with the aim of recovering the value of those assets.
When a borrower fails to repay a loan, the loan becomes a non-performing asset (NPA) for the lender. These NPAs can negatively impact the lender’s financial health and ability to lend to other borrowers. In order to reduce their exposure to NPAs, banks and financial institutions may choose to sell these distressed assets to specialized entities known as Asset Reconstruction Companies (ARCs).
ARCs acquire these distressed assets from banks and financial institutions at a discounted price, which is typically lower than the face value of the loan. Once the assets are acquired, ARCs work to recover the maximum possible value of the assets by restructuring the debt or by selling the assets to potential buyers.
The process of debt restructuring involves negotiating with the borrower to create a new repayment plan that is more affordable and manageable for the borrower. This may involve reducing the interest rate, extending the loan tenure, or even reducing the principal amount of the loan. By doing so, the ARC may be able to recover a significant portion of the original loan amount.
Alternatively, if the ARC is unable to restructure the debt, it may opt to sell the assets to interested buyers. This may involve selling the assets in bulk to a single buyer or selling the assets individually to multiple buyers. The proceeds from the sale of these assets are then used to recover the value of the loan.
Asset reconstruction can be a profitable business for ARCs, as they are able to acquire distressed assets at a discount and then recover their value through debt restructuring or asset sales. At the same time, asset reconstruction also helps banks and financial institutions to reduce their NPAs and improve their financial health.
